Can this be used to make magnetic sime? Will it rust?

It's basically Iron filings, it get attracted to magnetism but is not magnetic itself. It will rust.

How do you spread or dispense the Powder?

You have to have a mag machine.

Can you use any strong magnet or does it require special tools? How do you use it?

I made my own magnet. 3/4 steel rod welded in a "u" shape. Wrap 20 gauge wire around the center. About 700 wraps. Hooked to 9 volt battery. Set ends on part and lightly sprinkle powder in between. Worked great.
